Last Thursday I wrote to you about a breakout. AMD had punched through $500 for the first time, the rotation into the AI buildout had broadened, and for a moment it looked like the market had found a new leader to carry the trade higher.

Four days later, the breakout is gone. AMD gave back some of the move, Nvidia slipped again, and the two biggest price movers of the week were memory and optics, both falling. Micron dropped 5%. Lumentum, the laser and optics maker that had been near an all-time high, fell more than 6%. The only corner that held up was networking.

Here is the thing to understand about this week: none of that was about chips. It was about bonds.

On Friday we got the August inflation report (CPI, the Consumer Price Index, the government's main measure of how fast prices are rising). It wasn't a disaster, but it was enough that the market now expects the Federal Reserve to *raise* interest rates at its meeting this week, not cut them. The yield on the 10-year US Treasury bond, the single most important interest rate in the world, is sitting near 4.9%, the highest since 2023. And the podcasts this week (almost none of them about a specific chip or a specific deal) were overwhelmingly about one question: **can the AI buildout keep getting financed if the cost of money keeps going up?**

That is a real change from where the debate was even two weeks ago. Back then the worry was whether the spending would pay off someday. Now the worry is more immediate and more mechanical: the companies building AI are borrowing enormous sums to do it, they are borrowing at the same time the US government is borrowing record amounts, and they are all fishing in the same pond of savings. ## 1. The big one: the bond market comes for the buildout

Start with what actually happened to prices, because it frames everything else.

The pattern is worth sitting with. The names that got hit hardest, Micron (memory), Lumentum (optics), Astera Labs and Credo (the small connectivity chipmakers), are the higher-risk, higher-valuation, more speculative end of the complex. The name that held up, Arista, sells the networking gear that gets bought no matter which chips win, and it trades at the most reasonable valuation of the group. Nvidia, for all the hand-wringing, is still only 7.7% below its record high. This is what a market looks like when it's letting air out of the riskiest positions first while keeping the core: a rates-driven de-risking, not a fundamental crack in any one company.

And here's the tell: **there was no podcast this week explaining why Micron or Lumentum fell.** No bad news, no downgrade anyone was talking about, no roadmap stumble. They fell because money got more expensive and the market sold what it owned the most speculatively. That silence is itself the signal (more on it at the end).

What the podcasts *did* do was explain the macro backdrop with unusual precision. Two of them turned "rates are up, that's bad for AI" into an actual framework you can trade against.

### The 5% tripwire (Ruchir Sharma)

The AI industry is spending about **$1 trillion a year** building data centers and buying compute. The revenue those AI services actually generate is, by generous estimates, about **$200 billion**. Why 5%? Two reasons. First, it's a psychological and technical ceiling: the 10-year yield has been capped around 5% for two decades, so breaking above it signals "a new regime." Second, and more fundamentally: above 5%, the government's own borrowing cost exceeds the economy's roughly 5% growth rate, which is the classic point where a debt load starts to look unsustainable, and government yields set the floor for what everyone else pays. As Sharma put it, high government yields "suck away" capital that would otherwise fund the AI companies.

Where are we now? About **4.8%**. Not there yet, but close enough that Friday's inflation report, which pushed rates up and revived Fed-hike bets, mattered a lot. Sharma's escape hatch for the bulls is honest: a real AI productivity boom, big enough that the economy grows out of the debt hole. ### Hyperscalers now borrow as much as the Treasury (Jens Nordvig)

And it gets worse from here, in his telling, because of how the funding works. The cloud giants started by paying for data centers out of their own cash flow. But as spending outruns cash flow, each extra dollar has to be borrowed, so borrowing grows non-linearly:

Nordvig's "party's over" signal to watch for is concrete and worth putting on your screen: **the first time a hyperscaler brings a big bond deal to market and it flops**, undersubscribed, or the rate jumps, or the deal gets pulled. It hasn't happened yet. He flagged Oracle as the weakest credit in the group (its borrowing-cost spreads have been volatile). He also noted, almost in passing, that inflation from all this building isn't going away, quoting Elon Musk that even if you "step on the gas" building memory factories, "maybe within a year or two you can get a 20% increase, and what we need is 100%." ### The other side: this is deflationary, not inflationary (Jeff Snider)

Not everyone thinks rising rates mean an inflation spiral. ## 2. The fresh idea: custom chips might be "the real bubble"

If you read only one thing this week, make it this. His thesis: everyone is looking for the AI bubble in the wrong place.

> *"The custom ASIC market is where the bubble is right now."*

Quick definitions. An **ASIC** (application-specific integrated circuit) is a custom chip designed to do one job extremely well, in this case, run a particular company's AI. Google's TPU, Amazon's Trainium, Meta's MTIA and OpenAI's in-house chip (nicknamed "Jalapeño") are all custom ASICs. The bull story has been that these custom chips are the smart, cheaper alternative to buying Nvidia's general-purpose GPUs, and that companies like Broadcom and Marvell, which help design them, are the safe way to play AI.

Rich thinks that story is backwards, for three reasons.

**First, the boom is built on a temporary bottleneck, not permanent economics.** Every tech cycle eventually settles on one or two dominant platforms: Windows and Mac, iPhone and Android. Right now, he counts *"20 different companies, US and Chinese, building custom ASICs… Not all of them are going to work."* Why are they all doing it? Because there's exactly one factory that can make leading-edge AI chips, Taiwan's TSMC, and it's maxed out:

> *"Everybody wants more NVIDIA chips, but the problem is TSMC can't make any more NVIDIA chips. And so what they're doing is they're saying, okay, well, let's go build our own chips."*

In other words, the custom-chip boom is a *rational response to a chip shortage*, but the market is extrapolating that temporary scramble into a permanent industry structure. When the shortage eases, the logic weakens.

**Second, and this is the killer detail, the cloud giants have structured the deals so they capture most of the value.** Rich pointed to the recent Google-Marvell and Amazon-Qualcomm partnerships, which use **warrants** (contracts that give the buyer the right to acquire the supplier's stock cheaply if certain volume targets are hit):

> *"When you run the math… these hyperscalers are getting custom ASIC chips for basically free if all the targets are hit. That right there shows who has the market power."*

So even if Broadcom's or Marvell's custom-chip *revenue* explodes, the *profit* (the value creation) may accrue to Google and Amazon, not to the chip designers. His framing: revenue growth and value creation are not the same thing.

**Third, Nvidia isn't really a chip company anymore, it's an architecture company.** Rich's most important point about why Nvidia is so hard to dislodge:

> *"NVIDIA was a GPU company years ago. Now they are an architecture company. They're selling you an architecture. You're getting a GPU, you're getting a CPU, you're getting networking, and you're getting software."*

That software layer (CUDA, Nvidia's programming platform) has been adopted even by Chinese labs, and because millions of developers contribute to it, the chips get faster for free over time. He cited a recent software update ("TileRT") that sped up throughput "three to five times." A custom chip can win on paper against Nvidia on a specific benchmark, but it doesn't have that ecosystem improving it every month.

His clincher was the behavioral tell: what companies do with real money, not what they say. Elon Musk, who has deep experience building custom silicon, is standardizing SpaceX's AI on Nvidia. The neoclouds (the new companies renting out AI compute) are building on standardized Nvidia. Why?

This is the sharpest articulation yet of the "custom silicon is harder to model" theme I flagged last issue, and it directly challenges the Broadcom/Marvell bull case that led this newsletter through August.

(An **XPU** is Broadcom's name for a custom AI chip. "Fungibility" just means interchangeability, whether one customer's chip is any good to a different customer. Albano's point: a chip custom-built for Google's software isn't very useful to anybody else, so it makes lousy collateral.) His blunt summary of the whole financing structure: *"It's a house of cards… as long as nobody blows on it, it's going to be fine."* He thinks Broadcom "might have been one of the first to top." *(Both Rich's and Albano's numbers are their own analysis; flagged.)*

## 3. Nvidia buys a community, and picks a regulatory fight

The other genuinely company-specific story got a smart second look this week. The first is that this deal might not happen. It would be *"technically the largest acquisition ever for NVIDIA,"* and because a lot of Hugging Face's team is in France, it faces scrutiny from European, Chinese and US regulators worried that Nvidia could quietly steer an "open" resource toward its own ecosystem. In the host's words, *"there's more than a small likelihood this one gets shot down."* The comparison everyone reaches for is Microsoft buying GitHub in 2018; the host's read is that GitHub stayed genuinely open and it was the separate OpenAI partnership, not GitHub, that drove Microsoft's growth, so the "buy it and close it off" fear may be overdone. Regulators will spend the next year deciding.

The second angle is *why* Nvidia is doing this now, and it doubles as a candid admission:

> *"NVIDIA is most certainly at some sort of inflection point here, as the initial wave of growth from selling its systems to the hyperscalers and the early neocloud adopters of GPUs has worn off."*

The read: with Blackwell now in production and the next chip (Vera Rubin) ramping, Nvidia's revenue has re-accelerated, but the *easy* first wave (selling to a handful of giant customers) is maturing. Buying Hugging Face is about building a **funnel of developers** for the next leg of growth: AI inference (actually running AI, as opposed to training it), enterprise adoption, and eventually AI out in the physical world. It's Nvidia trying to widen its customer base beyond the concentrated set of hyperscalers so it has "many decades of growth, not just this five-, seven-year period." Notably, the host (who has held Nvidia as a top pick all year) still likes both Nvidia *and* Broadcom here: *"Not one wins and the other doesn't."* Worth holding that thought against Adam Rich's more skeptical custom-silicon take above; this is the live debate.

## 4. The bears find a new door, and a bull answers with numbers

The bubble debate didn't stand still. It found a fresh contagion vector and got a serious rebuttal.

**Will rising rates break the buildout?**
